Your VP of Marketing pastes a competitive analysis into ChatGPT and gets back a polished version in seconds. Your controller uses an AI-powered Excel add-in to forecast cash flow. A board member requests an AI transcription bot join your next meeting. None of this went through IT approval. None of it appears in your software inventory. And none of it has been reviewed for security, compliance, or risk.

This is Shadow AI, and it is already operating inside your organization at scale.

When security and risk professionals were asked whether their company had a Shadow AI inventory and monitoring capability, 91% said no. That matters because you cannot manage risk you cannot see.

The Scale of the Problem

The average mid-market organization runs 100 to 130 SaaS applications. An estimated 64% of SaaS applications now include AI-enabled functionality. The math is straightforward: a company with 100 SaaS tools is likely operating 60 to 65 AI-enabled systems.

Most were not purchased as AI products. They are project management platforms, CRM systems, HR software, and productivity suites that added AI capabilities through quiet product updates. No formal notification reached IT or security teams.

The problem extends further when you account for direct LLM usage. Employees access ChatGPT, Claude, Google Gemini, Microsoft Copilot, and specialized AI tools for writing, research, code generation, and legal drafting. The question is no longer whether AI exists in your environment. It is whether you know where it is, what data it touches, and what vendors do with that data.

Why Shadow AI Differs From Shadow IT

Shadow IT has existed for decades. Shadow AI presents a materially different risk profile.

Data input risk: Unlike traditional SaaS applications that store data in defined ways, LLMs may use your inputs to improve their models. Consumer-grade ChatGPT has historically used conversation data for training unless explicitly disabled. An employee who pastes a client proposal, financial projection, or personnel record into a consumer AI tool may feed that data into a system with no data processing agreement, no retention limits, and no audit trail.

Accuracy and over-reliance risk: AI outputs are predictions, not answers. Employees who do not understand this distinction will act on AI-generated content without appropriate validation. In legal and financial contexts, this creates real liability exposure.

Vendor contract risk: Most organizations have never reviewed AI-specific terms in their SaaS vendor agreements. What does Salesforce do with data fed into Einstein? What are the data handling terms for AI transcription features inside your video conferencing platform? These questions are rarely asked before the tool goes into production.

Regulatory and compliance exposure: For organizations subject to HIPAA, PCI DSS, SOC 2, or state privacy laws, unreviewed use of AI tools that process regulated data is not theoretical. It is a gap that auditors and regulators increasingly ask about.

Decision-making and autonomy risk: AI outputs drive real business decisions-pricing strategies, hiring recommendations, credit assessments, operational calls-often without adequate human review. The reasoning behind these outputs is opaque. Training data is unknown. Error modes are not well understood by the people acting on them.

The risk escalates further as AI becomes agentic. Agentic tools do not just generate content for human review. They take actions: sending communications, executing workflows, modifying records, and interacting with external systems-often in chains of automated steps with no human oversight. When an agentic tool makes a bad decision, the damage is done before you know it happened.

Building a Shadow AI Strategy

The goal is not to ban AI. The goal is to enable AI use while managing risk. That requires visibility, governance, and intentional adoption.

Inventory before policy. You cannot govern what you cannot see. Identify every SaaS application in your environment and determine which have AI features, what those features do, what data they touch, and what due diligence you need on the vendor's cybersecurity, privacy, and AI practices. This is not a one-time exercise. It requires ongoing operational discipline as new products are acquired, use cases evolve, and vendors add updates.

Classify your data and map it to AI touchpoints. Not all data carries the same risk. A tiered data classification model is foundational for AI governance. Once you classify data by sensitivity and risk, you can define which tools can touch which data. This gives employees practical guidance to move forward confidently and securely.

Establish an Acceptable Use Policy employees will actually read. State plainly what tools are approved, what data classifications can be used with which tools, what outputs require human review, and what to do if an employee is unsure. Keep it short.

Build an approval workflow for new AI tools. AI adoption is not slowing. Without a clear, lightweight process for employees to request approval for new tools, shadow adoption will outpace governance. Make the approval workflow faster and easier than going around it.

Assign ownership and make it visible. Shadow AI governance requires support from senior management. Ownership and responsibility must be clearly defined.

Several categories of tools address Shadow AI discovery and monitoring:

  • Cloud application discovery: Microsoft Defender for Cloud Apps catalogs cloud application usage, assigns risk scores, and flags generative AI tools and AI-enabled SaaS. For most mid-market organizations, this is often the fastest and most cost-effective path to initial visibility.
  • SaaS Management Platforms: Tools like Zylo, BetterCloud, and Productiv provide automated SaaS discovery, usage analytics, and contract visibility.
  • Cloud Access Security Brokers: CASBs sit between users and cloud services, providing visibility into applications accessed, users, and data transmission.
  • Browser-based security platforms: Tools like LayerX, Island, and Talon operate at the browser layer and identify when employees access AI sites, submit sensitive data, and use AI browser extensions. This approach is particularly effective for catching direct LLM usage.
  • AI-specific governance platforms: Tools like Tenable One, Evoke Security, and Mindgard address AI risk including model inventory, data lineage, and policy enforcement.

No single tool identifies all AI utilization. A blended approach is often necessary.

Connecting to Existing Frameworks

Shadow AI governance does not require a parallel structure if your organization already operates within a recognized cybersecurity framework. It extends what should already exist.

ISO 27001 organizations already have asset management, supplier relationship management, and access control domains that apply directly to AI tool governance. NIST Cybersecurity Framework organizations have an Identify function that is the natural home for Shadow AI discovery and inventory. The Protect and Detect functions cover policy enforcement and monitoring.

Address Shadow AI as part of a broader AI Governance and Risk Management program aligned with the NIST AI Risk Management Framework and ISO 42001.

Employees are using AI tools today on real data with real clients in real business processes. The risk is not hypothetical. The answer is not to ban or limit AI. It is to build visibility, establish sensible guardrails, and create a culture where employees understand both the power of these tools and their responsibility to use them securely.
